There is a small tank with a hose coming out of it on the outside of the frame rail where the battery is. What is this for?

Not sure. Is it directly on the other side of the frame rail from the battery?

It's an expansion tank for the fuel system--only found on 88s.

That's weird! Because I noticed it on my 87 parts car. I was wondering why it was missing on my 86.

I believe it was added when they went to the larger fuel tank.  You do need to leave it in the system to allow for expansion when the tank is full.
